When the instrument belongs

Use an earn-out when a whale can leave, a backlog has to convert, a quality gate is open, or a consent is not yet in hand. Do not use it to hide a multiple neither side believes. Census CBP 2023 still counted 284,452 manufacturing establishments, 68.4% of them under 20 employees (Source: Census CBP). On a shop that small, one named account is often the whole story. Write the name. Write the cap. Write the audit right.

Earn-outs in manufacturing deals is the mechanics sibling. How lenders treat them is the credit sibling. If you are selling a manufacturing business, decide whether you want a dated wire more than a prettier CIM total.

IBBA Pulse Q1 2026 still showed notes and earn-outs appearing on gated files; majority cash remained the pattern (Source: IBBA). That is climate. It is not your metric.

What metric survives an audit

Named-account gross profit with a definition, a cap, and books both sides can read is the adult choice. Revenue without returns is weaker. EBITDA after buyer allocations is a costume. The buyer who just loaded corporate overhead onto the plant will never “hit” that number. Refuse it in the letter of intent, not the week of close.

Why lenders ignore the earn-out as DSCR

Most lenders model coverage on cash at close. SBA 7(a) still lives inside a $5 million box and a 10% injection. An earn-out does not fill that injection. It does not become a repayment source because the CIM printed a larger headline. If the file needs 7(a), write the letter so the cash number clears the box without the contingent tail.

A lower cash price is money that already wired. An earn-out is a collection project. When the measurement system is a junk drawer, take less cash and go home. When the whale is real and the books can isolate that account, the tail can be honest.

How not to announce the sale while measuring the metric

Customer-level earn-outs tempt early calls. Those calls are how dual-sourcing starts. Freeze the metric in the letter. Keep names late. The FAQ index splits confidentiality onto its own pages. This page will not steal those titles.

How should an earn-out share a letter with 7(a) and the peg?

Write the cash number so it clears the published $5 million box without the tail (Source: SBA). Then write the earn-out as a separate exhibit with a named account, a gross-profit definition, a cap, a floor if you must, and an audit right both CFOs can actually use. Then write the peg so inventory classes do not become a second contingent fight. Three exhibits. One letter.

If the whale is 35% of sales, the earn-out is often the honesty device. If the measurement system is a junk drawer, take a lower cash price and go home. Rollover is equity, not contingent price. Do not call it an earn-out because it sounds friendlier in a CIM. A seller note is debt. Standby rules for 7(a) equity are a different instrument.

A seller who needs a dated wire for a house, a divorce, or a partner buyout should hear that an earn-out is a collection project. A buyer who needs 7(a) should hear that the committee will model cash at close. Those two speeches belong in the first strategy call, not the week the CIM is already circulating.

BizBuySell’s 2025 manufacturing median time to close was 223 days (Source: BizBuySell). Spending that clock arguing about “EBITDA after allocations” is how the whale hears a rumor. Keep customer-level measurement inside the NDA room. Keep names late. Keep the all-hands later still.

Write the audit right so both sides can read the same job-cost extract. If the ERP cannot isolate the named account, you do not have a metric. You have a hope. Refuse hopes in the letter. The FAQ index owns the question. The owner URL compares collectible paper versus a smaller wire.
