Why do most lenders ignore an earn-out as a repayment source?

Conventional and ABL memos behave the same way on this point. They may allow the earn-out as a permitted junior obligation with standstill. They will not let you model it as if the seller were a free source of year-one cash. Buying a manufacturing business on an earn-out-heavy letter is a price conversation, not a credit conversation.

How should an earn-out be written so it does not fight the credit memo?

Cap it. Define the metric. Define the accounting book. Define add-backs that cannot include buyer corporate allocations. Define the measurement period. Define audit rights. Subordinate it to senior debt. State that it is not a current coupon. Then show the lender a model that still covers senior without the earn-out.

If the buyer needs the earn-out to "make the multiple," the senior loan is too large or the price is too high. Rebuild. Seller notes and standby can do a defined job. An earn-out cannot impersonate that job.

Which manufacturing metrics survive a first-year transition?

Gross profit on named customer programs with a frozen cost book. Unit volume on contracted releases. Contribution after a documented bill of materials. Those can still be argued, but they are closer to the floor than "adjusted EBITDA after new-owner synergy."

Bad metrics: company-wide EBITDA after the buyer loads a management fee, a new ERP, and a platform allocation. Bad metrics: bookings the new owner can refuse to accept. Bad metrics: a backlog wall that was never dated. How backlog and contracts affect value is the sibling. If the backlog is not a dated release, it is not an earn-out base.

Quality of earnings should test whether the base year for the earn-out is the same earnings the price used. Two religions are a claim.

When does an earn-out hide a price the DSCR cannot carry?

When the headline multiple only works if year-two profit appears on day one. Main Street manufacturing in the BizBuySell 2021–2025 set cleared at 2.75x median SDE (Source: BizBuySell via Iconic). Files in that band rarely need a three-year EBITDA earn-out. They need a peg, a note with a named job, and a replacement wage. Larger certified suppliers sometimes use earn-outs around program risk. That is a defined risk. It is not a way to ignore coverage.

Market-practice manufacturing DSCR is often discussed as 1.20–1.30x. Model senior and any current-pay note inside that habit. Leave the earn-out off the coverage page.

electronics line whose earn-out metric must survive a transition year
define the metric, not the hope.

How do QoE and earn-out definitions collide?

The QoE report will recast add-backs. The earn-out will try to freeze or unfreeze those add-backs. If the seller's "one-time" tooling charge was actually annual, the earn-out base is wrong. If the buyer plans to change revenue recognition on percentage-of-completion jobs, the earn-out book is wrong. Put the QoE provider and counsel on the same definition before the purchase agreement is circulated.

The working-capital peg is a third religion. WIP that was overstated at close can make year-one gross profit look weak and kill an earn-out the seller thought was easy. Count the physical. Then write the earn-out on a book that starts from that count.

What should a seller do when the buyer needs the earn-out to make the multiple?

Ask whether other bidders exist. IBBA Q1 2026 reported 83% of deals over $5 million drew three or more offers (Source: IBBA). If you are in that band, you may not need to finance the buyer's stretch with your own proceeds. If you are in a thin Main Street process, a small, well-defined earn-out can be rational — still not DSCR, still not SBA equity.

Rollover equity and the second bite is a different instrument. Rollover is ownership. An earn-out is a claim. Do not let a letter use the words interchangeably. Stanford's $16 million / 6.2x / ~25% margin median (Source: Stanford GSB) is not something an earn-out can manufacture on a job shop.

What does a program earn-out look like on a 40-person electronics assembler?

Price splits into close cash, a standby note that actually meets SOP tests if 7(a) is in the stack, and an earn-out on gross profit from two named OEM programs using the cost book the QoE just tested. No company-wide EBITDA. No buyer management fee. Measurement for four quarters after a defined transition. Lender model ignores the earn-out for DSCR. If the buyer cannot close without counting it, the price is wrong.

Jason Taken is a business broker. He does not draft earn-out schedules or decide credit-memo treatment. Educational information only. Retain counsel and the lender. Data current as of September 2026.

How should auditors and controllers be named before anyone argues about year-one results?

Name who keeps the book, which GAAP or tax basis applies, and whether a third-party accountant can review. Name the dispute path. A manufacturing earn-out that is silent on who decides percentage-of-completion is a lawsuit. Put those names in the letter, not in a side email after the wire.

If the seller will stay as a consultant, write whether they can still see the program P&L. Blind earn-outs on a job shop are how people invent numbers. Open books on a defined metric are how people get paid or learn they should have taken a lower cash price.

How should a manufacturing earn-out treat scrap, warranty, and returns?

If the metric is gross profit, scrap and warranty will move it. Decide whether they sit inside the frozen cost book or get a separate reserve. A shop that historically ran 4% scrap and a buyer who "will fix quality" can steal an earn-out by changing the reserve or by changing the routing. Freeze the policy or freeze the historical rate for measurement.

Returns on OEM programs can arrive after the measurement window. Decide whether they claw back. Silence is a claim. A short window with no clawback is a seller-friendly sentence a lender will still ignore for DSCR. That is fine. Honesty in the schedule is the goal, not lender coverage.

Do not use "industry standard quality costs" as a definition. Name the account codes. Name the QMS reports. Name who can change a hold tag.

What transition behavior should be forbidden if the metric is to remain honest?

The buyer should not be free to move the named program to another plant, to refuse quoted follow-ons that the seller historically took, or to load a management fee into the cost book. The seller should not be free to stuff bookings in the last month before close that the floor cannot ship. Write those forbiddens. Then write the remedy: equity in the earn-out, a walk-right before close, or a price chip.

A consulting agreement that keeps the seller on the floor can help the metric and still create a control fight. Write the seller's authority: they can see the book; they cannot veto a customer the buyer will not take. Transition period and owner training should match the earn-out window. A two-week hang-around cannot support a four-quarter metric.

How should tax and Form 8594 treat a contingent piece without this page giving tax advice?

Contingent proceeds can change allocation and timing. Counsel and the CPA decide. The broker's job is to make sure the earn-out schedule and the allocation exhibit do not describe two different deals. If Class V versus Class VII will move when the earn-out pays, say so in the tax outline. If the earn-out is disguised interest, that is a counsel problem, not a CIM adjective.

This site will not invent a tax outcome. It will say: put the CPA in the same week as the lender, because a schedule designed only to "make the multiple" can be a poor tax instrument and still be ignored for DSCR.

What should a letter of intent say about an earn-out so exclusivity is not a blank check?

Name the metric, the cap, the window, and the fact that senior coverage will be modeled without it. Name who keeps the book. If those four items are "to be discussed in the APA," the seller has granted exclusive hope. IBBA's 83% three-offer band (Source: IBBA) is the reason you can demand those four items in the letter.

SOP 50 10 8 still wants cash and qualifying standby for injection. An LOI that treats the earn-out as part of the 10% is already wrong. Correct it before the lender reads it.
