When does a seller note count as SBA equity, and when is it just paper?
On a 7(a) change of ownership, SOP 50 10 8 requires a 10% equity injection of total project cost. Equity treatment for seller paper is a three-part test: the instrument must block both principal and interest for as long as the 7(a) remains outstanding, it may not supply more than half of that 10%, and the rest of the injection must be cash. Lenders recite a 5/5 split. Reciting it is not the same as writing it. SOP 50 10 8 ended the folklore that a note can cover the entire injection.
If the note pays current interest, it is paper. It may still be useful. It is not the injection. If the note amortizes during the 7(a), it is a second debt service line. Buying a manufacturing business with a "seller will carry 15%" speech is incomplete until someone names standby versus current pay.
SOP 50 10 8.1 applies to SBA loan numbers issued on or after 2026-10-01. Confirm which text governs before you reuse a 2025 template.
How does an amortizing note change buyer DSCR?
Current principal and interest reduce coverage. Manufacturing credit memos often discuss a 1.20–1.30x DSCR as market practice — that band is a lender-feasibility habit, not a published SBA rate and not a promise. A note that looked harmless as a percentage of price can be the line that fails coverage after a replacement wage and maintenance capex.
Sellers who want monthly income should hear that the same dollars may force a lower price so coverage survives. Buyers who want the seller "in the deal" should hear that current pay is not the same as alignment. Alignment can be a holdback, an escrow, or a true standby. See escrow, indemnity, and R&W insurance.
What standby language must the note actually say?
It must match what the lender will accept as full standby: no principal and no interest for the life of the 7(a) if the note is equity. "Interest accrues but is not paid" is not always acceptable. "Two years interest-only, then amortize" is not full-life standby. Subordination and standstill belong in a document the senior lender signs.
| Note design | Counts as 7(a) equity? | Hits DSCR? | Typical use |
|---|---|---|---|
| Full P&I standby, life of 7(a), ≤50% of injection | Yes, if SOP tests met | No current pay | Injection helper |
| Accrued interest, no current pay | Ask the lender; often no | Maybe later | Gap with hope |
| Interest-only 24 months | No | Yes (interest) | Seller income |
| Fully amortizing junior | No | Yes | Non-SBA gap |
| Demand note, unsecured | No | If demanded | Avoid |
| Note plus earn-out | Note rules + earn-out rules | Earn-out usually ignored | See earn-out page |
HedgeStone will not let a letter of intent say "seller note as down payment" without the standby sentence. Selling to an individual SBA buyer is the seller-facing twin.
How should tax timing and Form 8594 share a conversation with the note?
Installment treatment, interest characterization, and asset-class allocation under IRC § 1060 / Form 8594 sit with tax counsel and the CPA. A broker does not allocate Class V versus Class VII on a napkin. The note's face, rate (if any), and security can change those facts. So can whether the deal is assets or equity.
This page will not invent a tax outcome. It will say: put counsel in the same week as the lender, because a note designed only for SOP math can be a poor tax instrument, and a note designed only for installment sale folklore can fail SOP 50 10 8.

When is a note a bridge, and when is it a second-lien hope?
A bridge is a defined gap after senior, equity, and a written peg. A hope is a note that exists because the buyer cannot fund injection or because the price exceeds what coverage will carry. IBBA Pulse Q1 2026 put 83% of deals over $5 million at three or more offers (Source: IBBA). In that band, a seller who volunteers a large amortizing note to the first letter may be leaving cash on the table.
On Main Street, a modest standby piece can be the difference between a fundable 7(a) and a dead file. Standard 7(a) still caps at $5 million (Source: SBA). The note does not raise the cap. Combined 7(a)+504 can reach $10 million only when occupancy and both programs fit (Source: SBA / NAGGL).
What should a seller demand in security and default terms?
Name the collateral position: usually junior to senior, sometimes a second lien on specific iron the senior did not take, sometimes unsecured. Name default: payment default after standby ends, bankruptcy, transfer without consent. Name acceleration and whether the senior's standstill blocks collection. Name whether a peg true-up can offset the note.
The working-capital peg should not be informal "we'll net it against the note." Write the true-up. Then write whether a shortfall reduces the note or is a separate wire. Mixing them in conversation is how both sides feel cheated.
Manufacturing loan terms and rates will not invent a seller-note coupon either. If the note is current-pay, the rate is a bargained number counsel should test against imputed-interest rules. If the note is full standby for SOP reasons, current coupon is the wrong conversation.
What does a $2.8 million project look like with a bad standby sentence?
Project $2.8 million. Injection $280,000. Buyer offers $140,000 cash and a $140,000 note that pays 6% interest-only for five years. The lender reads SOP 50 10 8 and rejects the note as equity because interest is current. Coverage also takes the coupon. The file now needs $280,000 cash or a rewritten full-standby note and a lower current-pay piece — if any — that DSCR can carry. That rewrite in week ten is how exclusivity burns.

How should a note and a holdback share a close without becoming one blob?
A holdback secures reps, a peg shortfall, or a named repair. A note is purchase-price timing. If you collapse them, the seller cannot tell whether they are being paid later or being held for a claim. Write two instruments. If the senior lender requires the holdback to sit in escrow, do that. If the note is standby equity, do not let claims silently convert it into current pay.
BizBuySell's 2025 manufacturing median close was 223 days (Source: BizBuySell). Note negotiations that start after the appraisal are a reason that median stretches. Bring the term sheet for the note to the same meeting as the senior term sheet.
How should a seller underwrite the buyer's personal guarantee next to the note?
If the senior loan has a personal guarantee and the note is junior, the seller is behind a person and a bank. Ask for a personal financial statement or a statement that the lender already took one. A buyer who is already stretched on rentals may fail global cash flow. That failure hits the senior first. It also hits your note.
You are not a bank. You can still ask whether injection cash is gifted, borrowed, or sold from an asset. Borrowed injection that is not disclosed is how SOP files die and how junior paper becomes the only "equity." HedgeStone will not treat a gift letter as a personality. We will treat it as a document the lender must accept.
Life insurance, a springing guaranty, or a pledge of rollover equity are counsel topics. They are not CIM poetry. If the note is large relative to close cash, bargain those points in the letter.
What happens to a standby note if the buyer refinances the 7(a) early?
Full-life standby is tied to the 7(a). If the 7(a) is refinanced or paid off, counsel should have written what happens to standby: release, continued subordination to a new senior, or a negotiated buyout. Silence is how a seller expects payment and a new lender expects continued standstill.
Put the refinance case in the note. Put the sale-of-the-company case in the note. Put the default case in the intercreditor. Three sentences prevent a year of letters.
SOP 50 10 8.1 will govern some numbers issued on or after 2026-10-01. If your close sits there, ask whether any new documentation changes how standby is evidenced. Do not assume last year's form is enough.
How should a note interact with inventory true-up and customer deposits?
If the peg shows a shortfall, decide in the agreement whether that shortfall reduces the note, becomes a cash payment from the seller, or becomes a claim under escrow. If customer deposits sit on the balance sheet, decide whether they are debt-like and whether they change the note face. Mixing those conversations after close is how both sides hire litigators.
Progress-bill deposits on a long-cycle OEM job are not "free cash" the seller gets to keep and also not automatically a note offset. Write the rule. Then let the physical count and the AR aging populate the rule. Working-capital peg is the method. The note is one place the method can settle.
What should a seller do when two buyers offer the same price and different paper?
Prefer the note whose job is named and whose senior is committed. A smaller cash-at-close with a clean full-standby piece on a real 7(a) can beat a larger face note behind an uncommitted stack. IBBA's 83% three-offer statistic on deals over $5 million (Source: IBBA) is the reason you can compare paper instead of grabbing the first adjective.
Ask each buyer to write standby versus current pay in one sentence. If they cannot, they have not read SOP 50 10 8. That sentence is diligence on the buyer.
